What exactly does it do and why should I add it to my pipe? Especially if the cap is air tight and I don't have an exterior chimney?
 
Not seen it in print but I do believe there is a building code that says if you have cracks in your terracotta you must insulate your liner. If you have had a pro sweep come out with a camera and run it down your chimney to "certify" it was in working order than you don't need one.

The practical use is insulation keeps your liner nice and warm so it helps your draft and lowers creosotes ability to stick the walls of the liner.
